The 28-year-old Japan international, who re-joined Dortmund from Manchester United in 2014, helped the club win the German league title in 2011 and 2012 during his first spell at the Westfalenstadion.
"We are really happy that Shinji will continue to play for us in the coming three years," Dortmund sporting director Michael Zorc told the club's official website.
"Shinji closely identifies with our club, with the city, and with our fans. And as one of the more experienced members of the squad, he is an unbelievably important anchor in a team which is very youthful overall."
Kagawa has scored 27 goals in 88 appearances for Japan.
"BVB is like a family. I am proud that they never forgot about me, and that I belong here once again," Kagawa said.
"BVB, with its unbelievable fans, has really grown very dear to me. I am very glad that I will remain a part of this incredible club in one of the best leagues in the world with the highest viewing figures."
