O'Sullivan, a five-time world champion, came back from a 3-0 deficit to Holt to tie things up and force a deciding frame in Wales - but Holt held his nerve to clinch matters with a vital break of 76.
Prior to that the world No. 31 had made breaks of 119 and 88 to take a surprise stranglehold on the match.
Holt will now face Liang Wenbo or Graeme Dott in the next round.
"I know I won the Welsh Open and the Masters but, the Masters, I only won it because everyone played pretty abysmal against me," O'Sullivan told the BBC afterwards.
"Winning two tournaments was a bit too much return for how I've been playing."
He added: "Well done to Michael. He played a good match and deserved his win. He played better on the day,"
Elsewhere, Peter Ebdon dumped out world No. 3 Neil Robertson - and will now face China's Ding Junhui.
